The Opioid Crisis, CEO Pay, and Shareholder Activism

International finance studies the dynamics in the areas such as international portfolio diversification, foreign investments, global financial systems, exchange rates, etc. This thesis brings together a set of chapters that summarises and synthesises varied areas of international finance maintaining a balance between the micro- and macro-level studies. This thesis is composed of three main empirical chapters contributing to varied aspects of international finance, mainly the areas of international portfolio diversification and home bias puzzle; development of bond markets and access to external finance; exchange rate uncertainties, output volatility and exports. Chapter 1 provides an outline and introduction of the thesis. Chapter 2 provides an extensive literature review on home-bias puzzle, explains the evolution and existence of home-bias puzzle, and gives various institutional and behavioural-based explanations which are considered as the main reasons for the existence of this puzzle. It discusses the advantages of international portfolio diversification and also the disadvantages of under-diversification in international portfolios. It gives a detailed empirical literature on the home bias puzzle and the relation between education and portfolio diversification. Further, this chapter empirically analyses a panel of 38 countries over a period of 2001-2010 to study the impact of different levels of education on home bias and international portfolio diversification. The results highlight that education is crucial in reducing equity home bias. After dividing the countries on the basis of their stock market capitalisation the results show that less developed countries with more university graduates have lower equity home bias. Finally, the results show that the benefits of education are larger during the recent financial crisis for the less financially developed economies. Chapter 3 provides a detailed analysis of the trends in Asian financial markets since the 1990s. It provides the main objectives of the Asian bond market policy initiatives. It also gives a detailed empirical literature of external finance, bond market development across the world and external finance-investment spending nexus. This chapter empirically analyses the impact of policy initiatives co-ordinated by Asian national governments on firms' access to external finance by using a unique firm-level database of eight Asian countries- Hong Kong SAR, Indonesia, Korea, Malaysia, Philippines, Singapore, Taiwan and Thailand over the period of 1996-2012. Using difference-in-differences approach and controlling for firm-level and macroeconomic factors the results show a significant impact of policy on firms' access to external finance. After splitting firms into constrained and unconstrained, using several criteria, the results document that unconstrained firms benefited significantly in obtaining external finance as compared to their constrained counterparts. Finally, the results show that the increase in access to external finance, after the policy initiative, helped firms to raise their investment spending, especially for unconstrained firms. Chapter 4 focuses on how exporting decision of firms are affected by volatility at the macro and micro levels, using a rich dataset of UK manufacturing firms for the period of 1990-2009. The results show that both types of volatility have an adverse impact on firms’ real export sales. After taking into account firm-level heterogeneity, the results show that the negative impact of exchange rate and firm volatility on exports is higher for constrained firms as compared to unconstrained firms. Further, this chapter considers the European Exchange Rate Mechanism (ERM) crisis of early 1990s and the global financial crisis of 2008. The results indicate that during the ERM crisis constrained firms face a significant adverse impact of exchange rate volatility on exports, while the impact of firm-level volatility is mostly insignificant. On the contrary, during the global financial crisis, constrained firms face a significant negative impact of firm-level volatility on exports and an insignificant impact of exchange rate volatility on exports. Finally, Chapter 5 provides the conclusion of the thesis highlighting the contributions, implications and future research avenues of each empirical chapter.

Consistent with the theory, we show empirically that (1) insurers with more stable insurance funding take more investment risk and, therefore, earn higher average investment returns; (2) insurance premiums are lower when expected investment returns are higher, both in the cross section of insurance companies and in the time series. Our findings indicate that the assets and liabilities of insurance companies are more connected than previously thought.The second chapter presents a new decomposition approach for stock returns that is based on the sensitivity of the stock price with respect to expected returns and dividends at various horizons. Our method splits unexpected stock returns into news about cashflows and news about discount rates using observables. This decomposition, which is computed from the prices of traded financial products, avoids many of the model-implied assumptions associated with standard decomposition approaches. We apply our new decomposition in 2020, shedding light on the evolution of the return on US stocks during the COVID crisis.The third chapter considers the effects of monetary policy on the economy. I document rich heterogeneity in business cycles across U.S. states. As a result, state-level Taylor rules imply very different optimal monetary policies across states. To exploit the cross-sectional variation, I present a granular approach to monetary policy identification. The intuition behind the approach is that shocks to economic activity in one state can lead to changes in monetary policy, which are exogenous monetary policy shocks from the perspective of other states. I implement this approach in the United States and find large effects of monetary policy changes on future unemployment rates.

AB - This thesis concerns financial markets and monetary policy. It consists of three chapters on the topics of insurance pricing, asset pricing and the economic effects of monetary policy respectively. There's been a lot of talk about the stock market being in a bubble over the past year as hype for generative artificial intelligence drives stock prices to record highs.

In a recent note from UBS, strategist Andrew Garthwaite outlined the eight warning signs of a stock market bubble — and according to Garthwaite, six of them are already flashing.

That means the stock market isn't in a bubble yet, but could be soon.

"The upside risk is that we end up in a bubble. If we are in such a situation, then we believe it is similar to 1997 not 1999," Garthwaite said.

That's important because stock market bubbles often lead to a painful 80% decline once it pops, but Garthwaite says we're not there just yet.

"We only invest for the bubble thesis if we are in 1997 not 1999 (which we think we are)," Garthwaite said.

These are the eight stock market bubble warning signs, according to Garthwaite.

"Bubbles tend to occur when historical equity returns have been very high relative to bond returns and thus investors extrapolate historical returns to be predictors of future returns - when in fact future returns, as shown by the ERP, are significantly below their norms," Garthwaite said.

2. When profits are under pressure - Flashed

While S&P 500 profits have been booming over the past year, there is another measure of corporate profits that should be monitored by investors.

NIPA profits measure the profitability of all corporations, including private companies, and when those diverge with the profits of publicly traded companies, investors should take notice.

"We can see this if we look at the TMT period when the NIPA profits fell while stock market profits rose. The same was true in Japan in the late 1980s," Garthwaite said.

3. Large loss of breadth - Flashed

When the stock market is extremely concentrated in a handful of companies that are driving the bulk of the gains, that's a sign that breadth is weak.

With record concentration in the mega-cap tech stocks, that is exactly what has been happening as the median stock fails to deliver strong returns.

"We can see this in particular if we look at the advance to decline line versus the S&P 500 during the TMT period," Garthwaite said.

"This enables a whole set of investors to believe 'it is different this time around' and develop theories that equities should be on a structurally lower ERP," Garthwaite said.

"This narrative either revolves around dominance or more typically technology. In the 19th century there was a bubble associated with railways and in the 20th century there was a bubble in the run-up to 1929 which was associated with the mass production of cars, electrification of cities and the radio," Garthwaite said.

When retail investors aggressively buy into the stock market, it allows the equity risk premium to fall to very low levels, leading to sky-high valuations.

"There is some evidence of this such as the bull/bear ratio of individual investors being very high relative to its norm," Garthwaite said.

Previous bubbles occurred when real interest rates were allowed to fall in a big way. That hasn't happened yet, as the Federal Reserve has yet to cut interest rates.

"Current monetary conditions look abnormally tight versus the output gap," Garthwaite said.

Previous stock market bubbles saw a multi-year period of limited sell-offs of less than 20%.

With the S&P 500 experiencing a painful bear market in 2022 and selling off more than 25% at its low, there could be a long way to go before this condition is met.

Asset managers are increasingly using artificial intelligence to guide investment decisions, track the habits of portfolio managers and identify moneymaking opportunities.

JPMorgan later this year plans to expand the use of a generative AI tool that flags questionable decisions by portfolio managers, such as potentially selling top-performing stocks too soon, company officials told the Financial Times.

The tool, dubbed “Moneyball”, is meant to show portfolio managers “how they and the market have behaved in similar circumstances and helps them correct for bias and improve their process”, said Kristian West, head of investment platform for JPMorgan Asset Management.

Other fund managers are using AI to complement human analysts, identify targets for litigation finance and explain allocation decisions to investors.

These disparate efforts show how the AI arms war in asset management is shifting from paperwork-intensive compliance and marketing tasks towards helping investment professionals make smarter decisions.

The JPMorgan tool — part of the $3.2tn manager’s Spectrum portfolio management platform, which is fuelled by about 40 years of data — is a pilot program that is still in development and will be made available to a broader group of portfolio managers later this year.

Voya Investment Management already has implemented a virtual analyst that can monitor stocks for potential risks, complementing the $331bn manager’s human research staff. Portfolio managers have access to a dashboard in which a human analyst’s review of securities can be viewed alongside AI feedback, such as red-flagging a stock.

So far, Voya’s AI analyst has demonstrated a good ratio of right and wrong decisions, making its alerts “a high-value signal”, said Gareth Shepherd, Voya’s co-head of machine intelligence. He likened the process to a pilot and co-pilot reading signals from an aeroplane’s flight management system.

“The flight management system augments the pilot’s decision-making, but the pilot has the final say,” Shepherd said.

Legalist, which runs a $1bn hedge fund focused on litigation finance, uses a proprietary AI search tool called “Truffle Sniffer” to find attractive investment targets among a sea of civil suits.

The “sniffer” scans court records for signs of favourable outcomes, such as friendly judges and litigation classes as well as pre-trial rulings that indicate particularly strong cases.

“We look for cases that have clear signs that they are winning but have not collected the money yet,” Legalist co-founder Eva Shang told the FT.

In some cases, AI has a good deal of say, as is the case with an AI-powered exchange traded fund from South Korean conglomerate LG and SoftBank-backed Qraft Technologies.

Their LQAI ETF, which launched in November and relies on a proprietary AI stockpicking tool, has evolved to incorporate an AI-generated monthly holdings report. A recent AI-generated report explains its decisions to favour certain companies and sectors while selling out of others.

“As LQAI’s portfolio manager, I increased investments in resilient and technologically forward companies like (Google parent Alphabet), while slightly reducing exposure to companies with traditional media struggles, reflecting a cautious yet optimistic approach to leveraging growth opportunities amid financial variances,” the AI-generated holdings report said.

Despite the developments, AI’s potential to drive long-term returns for asset managers has its sceptics.

Veteran portfolio manager David Giroux, who manages the $59bn T Rowe Price Capital Appreciation fund, argued that most of the AI-focused intellectual capital in asset management is geared towards finding a short-term edge as opposed to the trickier task of estimating earnings potential years into the future. 

“I think there is very, very little that AI is going to do to make that inefficiency go away,” Giroux said.
